And a mindflayer without psychic powers would be a balanced PC race,
too.  for that matter, why not a dragon permanently shapechanged into
human form?

IMHO, if you need to make changes from the standard race description
for them to be a balanced PC race, then they shouldn't be a PC race.
The effective character level stuff from 3E is a good way to do
it--leave the race alone, but make the player pay by giving something
else up (in this case, XP/class levels).  But it's really annoying to
significantly alter a creature just so that it can be a PC race.
